Private equity operators know how to stress-test a cap table, a customer cohort, and a SaaS renewal curve. Fewer know how to stress-test a nearshore software development contract — and that gap is costing deals money after close, not before.

We've reviewed dozens of nearshore engineering arrangements during portfolio company integrations, and a consistent pattern emerges: the Master Service Agreement (MSA) that looked clean in diligence turns into a six-figure surprise within the first 12 months of ownership. Not because anyone lied. Because standard financial due diligence checklists were built for SaaS contracts and customer concentration risk, not for distributed engineering teams spanning three time zones and two tax jurisdictions.

Why Standard Diligence Frameworks Miss Nearshore Risk

Most financial due diligence templates evaluate vendor contracts through a procurement lens: term length, termination clauses, pricing escalators. The distinction matters because nearshore engineering contracts typically bundle four things standard diligence treats separately: labor cost, tax exposure, IP transfer, and operational continuity risk. When a target company's finance team hands over a vendor contract summary, they're usually reporting the line-item cost — the monthly invoice — not the contingent liabilities sitting underneath it.

The Five Hidden Cost Categories

Currency and Tax Exposure

Many nearshore contracts are denominated in the client's home currency, but the underlying cost base — salaries, benefits, local payroll taxes — is in local currency. If the vendor absorbs FX risk today, ask what happens at renewal. We've seen contracts renegotiate 8-15% higher within 18 months purely on currency repricing when the vendor's home currency depreciated against the dollar and margins compressed below sustainable levels.

Separately, confirm whether the arrangement creates a permanent establishment risk in the vendor's country. If the target company directly employs or co-manages nearshore staff rather than contracting through a properly structured entity, there may be unrecognized corporate tax exposure in that jurisdiction — a liability that doesn't show up on a balance sheet until a tax authority notices.

Contractor Misclassification Risk

This is the single most underestimated line item we encounter. When a target company treats nearshore developers as long-term, full-time-equivalent contributors — same hours, same reporting lines, same tooling as W-2 employees — but pays them through a staffing intermediary as contractors, misclassification exposure follows the acquiring entity post-close. In the U.S., back-pay, penalty, and benefits exposure from a successful misclassification claim can run into six figures per affected worker across a multi-year lookback period. If the target has 15-20 nearshore developers structured this way, model it as a contingent liability, not a footnote.

IP Ownership Gaps

Read the actual IP assignment language, not the summary. Many nearshore MSAs assign IP to the client company but fail to include work-for-hire language enforceable under the developer's local labor code. In several LATAM jurisdictions, moral rights and default IP ownership statutes favor the individual creator unless the contract explicitly and correctly waives them under local law — not just U.S. law. A codebase built primarily by nearshore contributors under a defective IP clause is a due diligence finding that belongs in the purchase agreement's reps and warranties, not a post-close cleanup project.

Key-Person Dependency

Nearshore engagements built around a handful of senior engineers at the vendor, rather than a documented, replicable delivery process, carry concentrated key-person risk. Ask what percentage of the codebase's institutional knowledge sits with fewer than three individuals. If the vendor loses that talent — common in competitive LATAM tech markets where senior engineer turnover has run 18-22% annually in recent years — delivery velocity and code quality can drop sharply, and the client company has no contractual remedy beyond a termination clause that doesn't rebuild lost knowledge.

Hidden SLA and Quality Costs

Low hourly rates that look attractive in a term sheet often correlate with thin SLAs: no defined defect resolution windows, no code review standards, no security or compliance certifications tied to deliverables. The true cost shows up later as rework, in extended QA cycles, and in technical debt that a due diligence code audit — if one was even performed — should have flagged.

Quantifying the Risk Before You Close

Don't accept a vendor cost summary at face value. Request:

  • The underlying MSA and all active SOWs, not a management summary
  • A worker classification breakdown (contractor vs. employee, direct vs. staffing agency)
  • IP assignment language reviewed by counsel familiar with the vendor's home jurisdiction
  • Turnover data for the assigned nearshore team over the past 24 months
  • A basic code quality assessment — test coverage, defect density, documentation state

Each of these should be quantified into an adjusted EBITDA impact or a contingent liability reserve, the same way you'd model customer churn risk or a pending litigation matter.

Red Flags to Watch in the MSA

A few contract patterns should trigger deeper review every time: automatic renewal clauses with no re-pricing ceiling, termination-for-convenience windows shorter than 30 days (a sign the vendor expects churn), IP clauses that reference only the client's jurisdiction, and payment terms structured around individual named engineers rather than a role or team. Any one of these is manageable. Two or more together suggests the arrangement was built for speed, not durability — a common pattern in earlier-stage portfolio companies that adopted nearshore development opportunistically rather than strategically. What Good Governance Looks Like Post-Close

Once a deal closes, the fix isn't renegotiating the contract on day one — it's establishing governance the target never had. That means a documented technical knowledge transfer plan independent of any single vendor engineer, a legal review of IP assignment clauses within the first 100 days, and a clear classification policy for any contractor engaged more than six months at greater than 30 hours per week.
